Title: How do I make the game continue after losing a battle?

There's a certain battle in my game which my party is meant to lose against, but how do I make it so that the game will continue even after losing? I know that you can make the game CONTINUE via the "Continue Even when Loser" check in Battle Processing, but after I quit the battle screen I still get the Game Over message....

I just tried it, and it worked for me.  Are you sure you checked the right box?

oh - you might need to fix up their statuses and HP after the battle, in the If Lose section.

Oh, well, I made it so that if the character loses after battle, the entire party will recover back 1 HP. Apparently this didn't work since they were all in Knockout condition, but "Recover All" did.

changing HP will not remove the Knockout state.  You could have also issued a Change State (Remove Knockout) on the entire party, given them all 1HP, and it would have the effect you were after. :)
